I wrote the knock sensor post in the 4th gen how-to sticky, and I didn't have to take any parts off my car to replace the knock sensor. I put the socket extension in just ahead of the throttle body....

You will loose considerable power below 3000 RPM, but my mileage went from 25MPG to 27MPG (80% highway miles) when I replaced the bad KS. Nothing close to 30% loss based on my personal experience...

Answer to the other part of your question. A bad KS is not bad for your engine at all, just bad for gas mileage and performance. With the bad KS you might as well be driving a Honda.
